What Is Customer Lifetime Value?

Customer lifetime value (CLV, also written LTV or lifetime value) is the total gross profit you expect to earn from an average customer across the whole time they keep buying from you. It answers one question that drives almost every growth decision: how much is a customer worth?

Once you know that number, you know how much you can afford to spend to win a customer, how hard to work to keep them, and whether your ad budget is building profit or burning it. A store with a high lifetime value of a customer can outbid rivals on ads, offer better service, and still stay profitable.

CLV is a margin metric, not a revenue metric. A customer who spends $1,000 with you but only leaves $400 in gross profit has a lifetime value of $400, not $1,000. That is why every serious customer lifetime value formula multiplies by gross margin.

The Customer Lifetime Value Formula

There are two standard ways to run a CLV calculation, and this tool ships both. The one you pick depends on the data you have.

Method 1: Historic (Simple) CLV

This is the ecommerce standard and the formula most Shopify and HubSpot guides use. It multiplies four numbers you can pull straight from your analytics:

Where:

  • AOV is your average order value (revenue divided by number of orders).
  • Purchase frequency is how many times an average customer buys per year.
  • Customer lifespan is how many years an average customer keeps buying before they churn.
  • Gross margin is the percent of each sale left after product cost (COGS).

Worked example. Say your average order value is $50, an average customer buys 4 times a year, stays for 5 years, and your gross margin is 40%:

  • Annual customer value = $50 x 4 = $200 per year
  • Lifetime revenue = $200 x 5 = $1,000
  • CLV = $1,000 x 40% = $400

So each customer is worth $400 in gross profit over their life with your store. If you leave gross margin blank, the tool shows the revenue-based figure ($1,000) and clearly labels it "before margin" so you never mistake revenue for profit.

Method 2: Predictive CLV With Retention and Discount Rate

The historic formula assumes a fixed lifespan. The predictive model is more realistic: customers churn a little each year, and a dollar of margin earned five years from now is worth less than a dollar today. It uses a retention rate and a discount rate instead of a fixed lifespan.

First, work out the annual gross margin per customer:

Then apply the standard simplified CLV formula:

where rr is the retention rate and dd is the discount rate, both expressed as decimals.

This formula comes from Gupta and Lehmann, Managing Customers as Investments (2005), and also appears in Farris et al., Marketing Metrics. The bracket is the closed form of a geometric series that adds up every future year of margin, shrinking each year by both churn and the discount rate. It only has a finite answer when retention is below 100%, which is why the tool asks for a retention rate under 100%.

Worked example. Same store: AOV $50, frequency 4, gross margin 40%, retention 90%, discount rate 10%:

  • Annual gross margin m = $50 x 4 x 40% = $80 per year
  • CLV = $80 x (0.90 / (1 + 0.10 - 0.90)) = $80 x (0.9 / 0.2) = $80 x 4.5 = $360
  • Implied average lifespan = 1 / (1 - 0.90) = 10 years

The predictive number ($360) is a little lower than a naive 10-year historic figure because it discounts future margin back to today's value. That is the point of the model.

CLV vs LTV: Are They the Same?

Yes. CLV (customer lifetime value) and LTV (lifetime value) are the same metric, and the terms are used interchangeably across ecommerce and SaaS. Some teams reserve LTV for a single customer and CLV for a segment average, but the LTV formula and the CLV formula are identical: value per period, projected across the customer's life, measured on margin. What Is a Good CLV:CAC Ratio?

The single number a store owner should act on is the ratio of customer lifetime value to customer acquisition cost (CAC). CAC is your total sales and marketing spend divided by the new customers it won.

  • CLV:CAC of 3:1 or higher (green) is the classic sign of a healthy, scalable model. Each customer is worth at least three times what you pay to get them, leaving room for overhead and profit.
  • 1:1 to 3:1 (amber) is thin. You are profitable on acquisition but leaving money on the table. Lift CLV or cut CAC to reach 3:1.
  • Below 1:1 (red) means you spend more to acquire a customer than they are worth. Fix this before you scale ad spend.

In the historic worked example, CLV is $400 and CAC is $60, so the ratio is 400 / 60 = 6.7:1, comfortably healthy, and net CLV after CAC is $400 - $60 = $340. The tool also shows CAC payback: with $80 of annual gross margin, a $60 CAC is earned back in about 9 months.

How to Increase Customer Lifetime Value

Every lever below multiplies straight into the CLV formula, so small gains compound:

  • Raise average order value. Bundles, volume discounts, free-shipping thresholds, and post-purchase upsells all lift AOV.
  • Increase purchase frequency. Win-back email flows, subscriptions, loyalty points, and replenishment reminders get customers buying more often.
  • Improve gross margin. Negotiate supplier costs, cut discounting, and shift the mix toward higher-margin products.
  • Extend customer lifespan and retention. Great post-purchase experience, reliable delivery, and helpful support keep customers from churning, and retention is the biggest driver in the predictive model.
